THE REPORT IN 3 POINTS

  • 01Microsoft's $18.6 billion free cash flow beat forecasts by $10 billion because $5 billion of capex slipped to later quarters.
  • 02At $531.01 the stock trades 19.2% above the $429.15 FPI fair value and at 58.9x free cash flow, a 2022-2026 high.
  • 03Analysts are far more bullish: 68 buys, 0 sells, a $600 median target, and a $440 floor still above the model.

A $10 billion cash flow beat built on a $5 billion delay

Microsoft ($MSFT) closed at $531.01 on 28 October 2026 and rose about 4% in extended trading after reporting the quarter to 30 September 2026. Revenue came in at $92.3 billion, up 19%, non-GAAP EPS at $4.89 against a $4.71 estimate, and Azure, disclosed in dollars for the first time, at $33.2 billion, up 48%. Guidance for the quarter to December 2026 is revenue of $96.0-97.1 billion and Azure growth of 49-50% against a 45.1% consensus before the call.

The number that moved the stock was free cash flow: $18.6 billion, roughly $10 billion above what analysts expected. It got there because capital spending including finance leases was $45.2 billion against Microsoft's own $50 billion projection - third-party data-centre capacity due in the quarter arrived late. The spending was deferred, not cancelled: management guides more than $50 billion for the quarter to December 2026 and about $170 billion for the calendar year, with the pace accelerating in January-June 2027.

Net income rose 32% to $36.6 billion; free cash flow fell 27%. One dollar of profit left about 51 cents of cash, in a quarter where $5 billion of the bill slipped.

$677 billion of orders, 58.9x free cash flow: why the model lands at $429

The FPI fair value is $429.15, so at $531.01 the stock trades 19.2% above it. The relative-valuation leg of the model does not cause the gap: at 29.5x earnings and 19.5x EV/EBITDA (enterprise value against operating profit before depreciation), Microsoft sits exactly at the Software - Infrastructure medians of 29.8x and 19.5x. On those rulers the stock is priced like an average peer despite a 40.3% net margin, five times the industry's 8.3%.

The DCF leg, worth half the model, values the cash left after capital spending, and that is where the price looks stretched. Operating cash flow was $58.0 billion, cash additions to property and equipment $39.4 billion - double the $19.4 billion of the same quarter in 2025 - leaving $18.6 billion. Buybacks of $4.4 billion and dividends of $6.8 billion took most of it, and cash plus short-term investments fell $12.3 billion in one quarter to $64.5 billion. At $531 the stock costs 58.9x free cash flow, the highest point in its 2022-2026 record (29.7x in June 2022, 41.5x in June 2026), and the free cash flow yield of 1.70% sits below the industry median of 2.53%.

The counter-argument is contracted business: commercial remaining performance obligation - signed contracts not yet billed - rose 73% to $677 billion. That is revenue for 2027-2030, not cash in 2026, and a DCF only counts it once it survives the capex needed to deliver it.

Over the 120 days to October 29, 2026 the share price went from $384.28 to $530.14 (+38.0%) and the FPI fair value from $368.05 to $429.15 (+16.6%). The gap moved from 4.2% above fair value to 19.0% above.

Street vs model: Wall Street's lowest target is $440, the model stops at $429

Wall Street is unanimous in direction: 68 buy, 15 hold, 0 sell. The median target is $600, 13.0% above the price and 39.8% above the fair value. The range runs from $440 to $725: even the floor is $11 above the model, and the top is 68.9% above it.

The targets are rising, not converging. Thirteen issued in the month to 27 October 2026 average $637.08, 48.4% above the model: Raymond James $630 on 27 October, Scotiabank and Oppenheimer $625 on 26 October, BMO Capital $600 on 20 October, Bernstein $662 on 19 October, Mizuho $600 on 15 October. All were set before the 49-50% Azure guidance, so the next wave should land higher.

The two sides are valuing different things. The Street prices Azure growth near 50% and the $677 billion backlog, and on that view a 29.5x multiple for a 19% grower is unremarkable - the PEG ratio is 0.94x. The model prices $18.6 billion of quarterly cash against a $3.94 trillion market value, and the $170 billion capex plan decides whether that cash grows or shrinks.

From 20.8x to 29.5x earnings in four months - the re-rating this quarter has to justify

On 30 June 2026 the stock was $373.02 at 20.8x earnings and 13.9x EV/EBITDA. On 28 October 2026 it is $531.01 at 29.5x and 19.5x - a 36.0% three-month gain against 5.8% for the S&P 500, yet still -1.9% over twelve months against +12.4% for the index. Most of the gain came in one day, +15.5% after the July 2026 report; the three reports before that beat estimates and the stock fell the next day anyway (-10.0% in January 2026, -3.9% in April 2026, -2.9% in October 2025).

Insiders sold into the rally: 28 sales worth $118.6 million against one purchase of $2.0 million in twelve months. CFO Amy Hood sold about $8.8 million of stock between 14 September and 13 October 2026 at $498-547. The old business is shrinking under the new one: Windows OEM and devices revenue fell 22% to $3.6 billion and the Devices and Consumer segment fell 3% to $15.5 billion, while Microsoft Cloud reached $63.9 billion, up 30%.

Three numbers to watch: $437, 49% and $50 billion

Re-rating up needs Azure to hold 49-50% in the quarter to December 2026 while capex stays near $50 billion, so quarterly free cash flow stays above $15 billion. Re-rating down needs the delayed capacity to land in January-June 2027 with a catch-up bill that pushes quarterly free cash flow below $10 billion while operating margin slips from 50%, as management already guided a slight decline for the year.

  • $437.32: the 200-day average, within 2% of the $429.15 fair value.
  • $551.15: the 52-week high, the level the after-hours move is testing.
  • 26 January 2027: the next report, against revenue guidance of $96.0-97.1 billion, an EPS estimate of $4.84 and the capex line above $50 billion that decides whether the $10 billion beat was a gift or a loan.

HIGHEST WALL STREET TARGET

  • 01Azure holding the guided 49-50% growth in the quarter to December 2026 would validate the $677 billion backlog, up 73%, that the Street is paying for.
  • 02Capex near $50 billion with free cash flow above $15 billion per quarter would show the $45.2 billion spend was timing, not a loan against future cash.
  • 03Thirteen targets issued in the month to 27 October 2026 average $637.08 and were all set before the Azure guidance, leaving room toward the $725 high.
BEAR CASE$343.32−35%

BOTTOM OF THE FPI FAIR VALUE BAND

  • 01Free cash flow fell 27% while net income rose 32%, and at $531.01 the stock costs 58.9x free cash flow, the highest in its 2022-2026 record.
  • 02Capex guidance of about $170 billion for the calendar year accelerating in January-June 2027 could push quarterly free cash flow below $10 billion.
  • 03Insiders sold 28 times for $118.6 million against one $2.0 million purchase, with CFO Amy Hood selling at $498-547 between 14 September and 13 October 2026.

FPI FAIR VALUE $429.15 · FPI fair value of $429.15 sits far below the $725.00 bull anchor and just above the $343.32 bear anchor, because $18.6 billion of quarterly free cash flow included roughly $5 billion of deferred capex.
